i had a feeling that this was the problem as i was reading down through.
but it appears as if you got it.
If you set the program to POLY the sounds are allowed to overlap each other. When a program is set to MONO the sounds on the pads will cut each other off. I think "distortion" was the wrong term to describe your problem if this is the case.
You can also set the POLY/MONO settings for each individual pad in the PARAMS screen.
Also, play with your mute group settings
